What Is a 409A Valuation?
A 409A valuation is an independent appraisal of a private company’s common-stock fair market value, required under IRC Section 409A before granting stock options.
Congress enacted Section 409A in 2004 under the American Jobs Creation Act to govern nonqualified deferred compensation. A stock option priced below the underlying stock’s fair market value on the grant date counts as deferred compensation under the rule. The penalty lands on your employees, not the company. They face immediate income inclusion as the option vests, a 20% additional federal tax, and premium-interest charges.
The stock-valuation rules live in Treasury Reg 1.409A-1(b)(5)(iv), which defines fair market value of non-tradable stock as a value set by the reasonable application of a reasonable valuation method. That single phrase is why methodology matters. A defensible 409A is built on the right approach, applied consistently and documented.

Who Needs a 409A
Any private company that grants stock options, or equity referencing common-stock value, needs a defensible 409A before the first grant.
The requirement reaches far beyond venture-backed startups. Bootstrapped companies, PE-backed platforms, S-Corps that grant options, LLCs that issue profits interests, and multi-entity groups all need a supportable common-stock FMV under Section 409A whenever they hand out equity compensation. The trigger is the grant itself, not your fundraising status.
The practical driver is your option-grant calendar. You need a current 409A before the first grant, again before any grant made more than 12 months after the last valuation, and sooner if a material event has occurred in between.
Auditors reviewing stock-compensation expense under ASC 718 will ask for the 409A behind each grant-date fair value. That is why the valuation and the audit trail have to line up from the start. The Safe Harbor Framework
The safe harbor is a rebuttable presumption of reasonableness under Treasury Reg 1.409A-1(b)(5)(iv)(B), and it shifts the burden of proof to the IRS.
Without safe harbor, the burden runs the other way, and you have to prove the valuation was reasonable. With it, the IRS can only overturn your number by showing the method or its application was grossly unreasonable. That is a high bar, and it is why growth-stage companies almost always take the appraisal path.
The regulation recognizes three safe harbor methods:
- Independent appraisal method. A valuation by a qualified independent appraiser, dated no more than 12 months before the grant. This is the standard path for venture-backed and growth-stage companies, and the one this article assumes.
- Illiquid startup method. A good-faith valuation in a written report by someone with significant relevant experience. Available only to companies generally under 10 years old, with no public market and no near-term change of control or IPO anticipated.
- Binding formula method. A formula-based value treated as FMV under Treasury Reg 1.83-5, applied consistently to every transaction in that class.
Above the safe harbors sits a general standard that lists the factors a reasonable method must weigh: tangible and intangible assets, the present value of future cash flows, comparable public companies or arm’s length transactions, control premiums, marketability discounts, and consistent application.
Safe harbor is not permanent. A material misstatement, an omission, or a failure to refresh after a material event can void it. The Valuation Methodology
A 409A valuation methodology runs in two layers: an approach that sizes total equity value, then an allocation method that splits it across share classes.
Keep the two layers separate. Step one derives total equity value using one or more of the three valuation approaches. Step two allocates that value across the cap table with an allocation method to isolate common-stock FMV. An appraiser can pair any approach with any allocation method, though certain pairings are standard for growth-stage SaaS. This is where the art and science of valuations shows up most clearly.
The income approach
The income approach values the company as the present value of its expected future cash flows, usually through a discounted cash flow, or DCF, analysis. The appraiser projects unlevered free cash flows over a forecast period, adds a terminal value, and discounts everything back at a risk-adjusted rate. That rate is typically a weighted average cost of capital or a venture-stage cost of equity. An income approach 409A fits later-stage SaaS with reliable multi-year projections, predictable ARR growth, established retention, and a credible path to positive cash flow. It works poorly for pre-revenue companies, where projections are too speculative and the terminal value swamps the result.
The market approach
The market approach values the company against what the market pays for comparable businesses. It has three forms. The guideline public company method applies trading multiples from comparable public SaaS companies, such as enterprise value to revenue or to ARR, to your own metrics. The guideline transaction method applies multiples from comparable M&A deals. The backsolve method calibrates value to the price of your own most recent arm’s length financing round.
For growth-stage SaaS that just closed a round, the backsolve is often the most reliable indicator, because it reflects a real transaction in your own equity rather than an inference from other companies. Rather than build value from the ground up, the appraiser solves in reverse. Total equity value is set so that, run through the OPM allocation, the value assigned to the newly issued preferred exactly matches what investors just paid. Per the AICPA Accounting and Valuation Guide, the backsolve is a market approach that typically pairs with an OPM allocation.
The asset approach
The asset approach values the company at net asset value, restating assets and liabilities to fair value. It is rarely used for a going concern. The appraiser restates book values to current fair values, nets out liabilities, and lands on adjusted equity. It answers a narrow question: what would be left if the company stopped operating today. In a 409A it shows up mainly for very early pre-revenue companies with little beyond cash and IP, or for asset-heavy and wind-down situations. For an operating SaaS business it usually understates value, because it ignores the intangible worth of the customer base, technology, and growth. For a growing SaaS company, that number sits well below what the income or market approach produces, which is exactly why appraisers rarely lean on it. Treat it as a floor, not the answer.
Once total equity value is set, the appraiser splits it across the cap table to isolate common-stock FMV. Preferred stock carries liquidation preferences and conversion rights that make common worth less than a simple pro-rata split implies. The allocation method is how the appraiser accounts for that.
OPM: the option-pricing method
The OPM treats each class of equity as a series of call options on the company’s total equity value. Common stock is the residual claim, modeled as a call option that only has value above the point where all senior preferred claims are satisfied. The strike prices are the breakpoints in the liquidation waterfall, the equity values where the payoff to a given class changes. The OPM values each breakpoint tranche with the Black-Scholes-Merton formula, then assigns value between adjacent breakpoints to whichever classes participate in that range.
An OPM 409A allocation is the default for growth-stage SaaS, because those companies usually have a single common class, layered preferred rounds, and no defined near-term exit. When the exit is three to five years out and its form is uncertain, the OPM’s continuous, probability-neutral treatment of every possible exit value is the most defensible model.
The Black-Scholes inputs must be sourced carefully for a private company:
- Underlying value. The total equity value from step one, often the backsolve result.
- Strike prices. The waterfall breakpoints set by liquidation preferences, participation rights, and conversion thresholds.
- Expected term. The estimated years to a liquidity event, commonly two to five years for growth-stage companies.
- Expected volatility. Derived from the equity volatility of guideline public companies over a lookback matching the expected term, adjusted for size and stage. Private-company figures often run 50% or higher.
- Risk-free rate. The yield on a U.S. Treasury security with a maturity matching the expected term.
- Dividend yield. Effectively zero, since growth-stage companies retain cash and pay no dividends.
After allocation, the appraiser applies a discount for lack of marketability, or DLOM, to common. Private common cannot be sold freely, so its value is reduced to reflect that illiquidity. For growth-stage common the DLOM commonly lands in a 15% to 30% range, supported by restricted-stock studies, put-option models, and the expected holding period.
PWERM: the probability-weighted expected return method
A PWERM 409A model is what appraisers reach for when specific exit scenarios are defined and near-term, so the range of outcomes is discrete rather than continuous. PWERM lays out several explicit futures, for example an IPO, a high-value acquisition, a low-value acquisition, and a dissolution. For each one, the appraiser projects equity value at the exit date, runs it through the waterfall to see what common receives, discounts that payoff back to the valuation date, and weights each scenario by its probability. The probability-weighted, present-value sum, after a DLOM, is common FMV.
PWERM fits a company within roughly 12 to 18 months of a targeted IPO or sale, where management can credibly describe the outcomes and their odds. It costs more than a straight OPM, because it demands explicit scenario values and defensible probabilities.
The hybrid method
A hybrid method 409A engagement combines PWERM and OPM in one model. The appraiser uses PWERM for the defined near-term exit scenarios, valuing common under each discrete IPO or M&A outcome through its waterfall. For the remaining probability, the stay-private case where the company keeps operating with no near-term exit, the appraiser uses an OPM. The final common FMV is the probability-weighted blend of the two, with a DLOM applied.
The hybrid fits companies that have both a real near-term exit path and a meaningful chance of staying private. Per the AICPA guidance covered by Accounting Today, most growth-stage SaaS uses the OPM, often via backsolve, and shifts to the hybrid as an exit comes into view. The current-value method, which allocates today’s value as if the company liquidated now, is reserved for very early companies or imminent-liquidation cases, not a growing going concern.

What Drives 409A Cost
409A cost tracks two things: methodology complexity and cap-table complexity, with hybrid and PWERM models costing more than a straight OPM.

Turnaround speed and refresh frequency factor in too. The core driver, though, is straightforward. More modeling and more assumptions cost more to support. A straight OPM refresh on a stable cap table can move fast. A first-time hybrid on a company mid-financing takes longer and costs more, because every scenario and probability has to hold up on its own. When to Refresh
A 409A is valid for up to 12 months or until the next material event, whichever comes first.
Two things reset the clock. The first is time. The independent-appraisal safe harbor requires a valuation dated within 12 months of a grant, so companies re-run the 409A at least annually to keep granting under safe harbor. The second is a material event.
Any of these can make the prior valuation stale before the 12 months are up:
- A new priced financing round
- A signed term sheet for an acquisition or IPO
- A large change in financial performance or forecast
- A secondary transaction in your stock
- A significant shift in your market or comparables
The most common compliance failure is quiet and expensive. A company grants options on a 409A that went stale after a material event. Refresh before the next grant cycle, not after. Stale 409As fail.

The 409A and ASC 718 Connection

ASC 718, Compensation, Stock Compensation, requires you to measure equity awards at grant-date fair value and expense that amount over the requisite service period, usually the vesting period.
