ASC 842 Lease Accounting for Private Companies: A Practical Guide

What Is ASC 842?

ASC 842 is the FASB lease standard that replaced ASC 840 and moved operating leases onto the lessee’s balance sheet under ASC 842-20-25-1. Recognition doesn’t depend on classification. A lessee books a right-of-use asset and a lease liability at commencement whether the lease is operating or finance. Classification changes the expense pattern and the presentation, not whether the lease shows up at all.

The private-company effective date is fiscal years beginning after December 15, 2021, with interim periods inside fiscal years beginning after December 15, 2022. That date is the product of ASU 2020-05, which deferred the original deadline. A calendar-year private company adopted on January 1, 2022 and first reported under Topic 842 at December 31, 2022. The codified text lives in the FASB Accounting Standards Codification.

What a Controller needs to hold onto:

  • No size carve-out. There’s no revenue threshold and no minimum lease count. If you report under US GAAP, Topic 842 applies. The only scope-level relief is the short-term lease election in ASC 842-20-25-2.
  • Narrow exclusions. ASC 842-10-15-1 removes leases of intangible assets, mineral and natural-resource rights, biological assets, inventory, and assets under construction. Real estate and equipment are squarely in.
  • Two amendments still in play. ASU 2021-09 rewrote the private-company discount rate election in ASC 842-20-30-3. ASU 2023-01 gives nonpublic entities a written-terms expedient for common-control arrangements, which matters constantly when founder-owned real estate is leased back to the operating company.
  • Where the standard stands now. The FASB’s post-implementation review of Topic 842 concluded the standard met its transparency objective, but that lessee implementation cost ran higher than the Board expected, with private companies feeling it most.

The Lease Classification and Measurement Model

The Topic 842 model runs in three steps: identify the lease under ASC 842-10-15-3, classify it under ASC 842-10-25-2, then measure it under ASC 842-20-30-1. Each step is a documented judgment, not a calculation you can outsource to a template.

Before any of that, decide which ASC 842 practical expedients you’re taking, because most of them are made by class of underlying asset and they change the numbers.

The ASC 842-10-15-37 election deserves a warning. Folding common area maintenance into the lease component is simpler to administer, but it raises the lease payments, which raises both the liability and the right-of-use asset. For a company managing to a debt covenant, the simpler election is the more expensive one. The short-term election has its own traps, which the AICPA works through in Not a Short-Cut! Identifying a Lease

A contract contains a lease only if it conveys the right to control the use of an identified asset, the ASC 842-10-15-3 test. Control under ASC 842-10-15-4 requires both conditions to hold. The customer has the right to obtain substantially all of the economic benefits from use of the identified asset, and the right to direct how and for what purpose it’s used.

The asset can be identified explicitly, by serial number, named floor, or specific cage, or implicitly. There’s no identified asset if the supplier holds a substantive right to substitute it throughout the period of use. Here’s why most private-company lease populations are incomplete. Plenty of contracts contain leases that nobody flagged under Topic 840, because the paperwork never says “lease” or “rent,” and the old consequence was a footnote. ASC 842 isn’t just a measurement problem. It’s a completeness problem.

Operating Lease vs Finance Lease

Under ASC 842-10-25-2, a lease is a finance lease if it meets any one of five criteria at commencement. When none are met, ASC 842-10-25-3 classifies it as operating.

Topic 842 is principles-based and sets no bright lines. ASC 842-10-55-2 describes carrying forward the legacy 75% and 90% thresholds as one reasonable approach, and PwC’s guidance on the classification criteria reads it the same way. So the thresholds are a policy election, and an auditor will ask which one you adopted and whether you applied it consistently.

The consequence is the expense shape. An operating lease produces a single lease cost under ASC 842-20-25-6, allocated straight-line over the remaining term and presented in one line per ASC 842-20-45-4(b). A finance lease amortizes the right-of-use asset under ASC 842-20-35-7 and accretes interest under ASC 842-20-35-1, presented as two items per ASC 842-20-45-4(a), which front-loads total expense.

Run the numbers on a 48-month equipment lease at $5,000 per month, discounted at a 6.0% incremental borrowing rate. Book Dr finance lease right-of-use asset $212,902, Cr finance lease liability $212,902 at commencement. In month one, Dr interest expense $1,064.51, Cr finance lease liability $1,064.51, then Dr amortization expense $4,435.46, Cr finance lease right-of-use asset $4,435.46. Month one costs $5,499.97. Month 48 costs $4,460.34. Same cash, different shape.

Presentation follows classification too. ASC 842-20-45-5 routes finance lease principal to financing activities and the interest to operating, while an entire operating lease payment stays in operating. ASC 842-20-45-1 and 45-3 require finance and operating balances to be presented separately, never combined on the face of the balance sheet. That reshapes several of the accounting formulas your lenders track without a dollar of cash moving.

Measuring the ROU Asset and Lease Liability

At commencement, ASC 842-20-30-1 measures the lease liability at the present value of unpaid lease payments, and ASC 842-20-30-5 builds the right-of-use asset from it. The asset equals the liability, plus payments made at or before commencement, plus initial direct costs, minus lease incentives received.

The discount rate hierarchy in ASC 842-20-30-2 and 30-3 has three tiers. Use the rate implicit in the lease when it’s readily determinable, which is rare for an office lease and common for equipment where the lessor discloses fair value and residual. Otherwise use the incremental borrowing rate, defined in the Topic 842 glossary as the rate to borrow on a collateralized basis, over a similar term, an amount equal to the lease payments, in a similar economic environment. All four qualifiers get tested.

Third, and only for nonpublic entities, a risk-free rate. ASU 2021-09 amended ASC 842-20-30-3 so this election is made by class of underlying asset rather than entity-wide. You can take a Treasury rate for real estate and keep an incremental borrowing rate for equipment. The rate itself is a par yield matched to the lease term at commencement, pulled from the Daily Treasury Par Yield Curve Rates. On the 08/26/2026 curve that’s 3.85% at five years and 3.94% at ten. Print it, date it, file it.

The piece almost everyone skips is ASC 842-20-50-10, which requires disclosing the election and the classes of underlying assets it covers. Election without disclosure is a finding.

Lease term comes from ASC 842-10-30-1: the noncancellable period, plus renewal periods the lessee is reasonably certain to exercise, plus termination periods the lessee is reasonably certain not to exercise. ASC 842-10-30-2 and ASC 842-10-55-26 set the economic-incentive factors, and ASC 842-10-55-23 caps everything at the enforceable period, which ends when both parties can walk with no more than an insignificant penalty.

Now the operating lease journal entries. A 60-month office lease at $10,000 per month, payable in advance, with a $50,000 tenant improvement allowance and a $12,000 broker commission, discounted at 3.85% under the risk-free election. The liability is the present value of the 59 remaining payments, $536,740. Book Dr operating lease right-of-use asset $508,740, Dr cash $28,000, Cr operating lease liability $536,740.

Straight-line cost is $562,000 over 60 months, or $9,366.67 monthly. For month one, Dr operating lease cost $9,366.67, Cr operating lease liability $1,722.04 for accretion, Cr operating lease right-of-use asset $7,644.63 for the balancing amortization. On the next payment date, Dr operating lease liability $10,000, Cr cash $10,000.

Then prove it. ASC 842-20-35-3(b) says the right-of-use asset equals the liability, adjusted for prepaid or accrued rent, unamortized incentives, and unamortized initial direct costs. Liability of $538,462.04, plus $11,800 of unamortized commission, minus $49,166.67 of unamortized allowance, equals $501,095. A schedule that can’t pass that reconciliation is wrong, which is the same discipline behind clean accrued expenses.

Judgment moves these numbers hard. Add a five-year renewal option and $400,000 of leasehold improvements to that same lease, conclude renewal is reasonably certain under ASC 842-10-55-26, and the commencement liability reprices at the 10-year Treasury yield to roughly $983,741. One conclusion, about $447,000 more liability.

SaaS-Specific Application

For growth-stage SaaS, ASC 842 is mostly a scope exercise. Software is excluded by ASC 842-10-15-1. Infrastructure contracts are not. Your AWS or Snowflake bill fails on two independent grounds. It’s a lease of an intangible, and a standard consumption contract gives the provider a substantive right to substitute hardware across a fleet, so ASC 842-10-15-3 never gets satisfied. Where the embedded leases actually hide:

  • Colocation and data center contracts. A named cage, a defined number of dedicated racks, or named dedicated servers with no substantive substitution right meets the identified-asset test. KPMG’s work on embedded leases names technology services agreements as the most common source in this sector. A shared, burstable environment is a service. A locked cage with your name on it is probably a lease.
  • Dedicated compute and GPU reservations. Same question. Does the contract pin specific hardware, or reserve capacity from a fungible pool?
  • Test lab and hardware equipment. Benches, environmental chambers, and instruments are the leases most likely to trip ASC 842-10-25-2(c) or (d) and land in finance classification.
  • Endpoint and laptop refresh programs. Structured as lease-to-own, that’s an equipment lease with a purchase option under ASC 842-10-25-2(b).
  • Coworking memberships. A true 30-day mutual-termination membership usually fails the ASC 842-10-55-23 enforceability test. A dedicated suite on a 24-month commitment doesn’t.

Then there’s the office lease. Run the $10,000-per-month fact pattern against a typical Series A balance sheet holding $6,000,000 of cash and $250,000 of net property and equipment. The right-of-use asset lands at roughly twice the entire fixed asset base, and the lease liability is likely larger than accounts payable and accrued compensation combined. Nothing about the business changed. The balance sheet just got honest.

Common Pitfalls

The FASB’s post-implementation review of Topic 842 named the same failures private-company audits find: embedded leases, unsupported discount rates under ASC 842-20-30-3, and botched remeasurements. Each one is a documentation problem before it’s a calculation problem, and the PIR roundtable materials say so directly.

  1. Embedded leases nobody looked for. The contract says master services agreement, so it never entered the lease population. Under ASC 840 that was a footnote. Under ASC 842 it’s an unrecorded asset and an unrecorded liability. The fix is a sweep of the vendor master and recurring general ledger charges, not a memory exercise.

  2. Tenant improvement allowances booked as deferred rent. That was ASC 840 mechanics. Under ASC 842-20-30-5(c), an incentive received at or before commencement reduces the opening right-of-use asset directly. There’s no separate incentive obligation to amortize. An allowance receivable but not yet received needs a written judgment.

  3. Free rent treated as an incentive. A rent holiday isn’t a lease incentive, because no cash moves from lessor to lessee. It’s a period with a zero payment in the stream. It changes the present value and the straight-line denominator. It doesn’t get netted against the right-of-use asset. Getting this backwards triggers restatements.

  4. A discount rate with nothing behind it. Picking 5% because it sounds like your cost of capital fails on contact with an auditor. The glossary definition has four qualifiers, and a rate that ignores any of them is unsupported. If you qualify for the ASC 842-20-30-3 election, take it deliberately, by asset class, and disclose the classes under ASC 842-20-50-10.

  5. Missing the ASC 842-10-35-1 reassessment line, in both directions. Market rents doubling isn’t a trigger, because the standard requires a significant event within the control of the lessee and excludes market-based factors standing alone. Spending $400,000 on leasehold improvements is a trigger, and it’s the one most companies miss. When a modification isn’t a separate contract, ASC 842-10-25-11 requires the rate as of the modification effective date, not the original commencement date.

  6. Forgetting the liability lands on a lender’s screen. An operating lease liability sits on the balance sheet whether or not the credit agreement calls it debt. It hits the current ratio through its current portion, tangible net worth, and total liabilities to net worth. Adopting without pro forma covenant math is how an accounting change becomes a technical default.

  7. A portfolio spreadsheet nobody has reviewed. One lease in Excel is fine. Fifteen leases across three entities, with two modifications and a partial termination, is not. The failure mode isn’t arithmetic. It’s version control and the modification that never got a journal entry, which is usually the signal it’s time to revisit your accounting systems.

Most generalist bookkeeping teams catch none of the first three. The Audit-Ready Standard

A lease file is audit-ready when every balance reconciles to ASC 842-20-35-3 and every judgment traces to a signed, dated memo. That’s a higher bar than the numbers footing. Build the PBC list before the auditor sends one.

  • A complete lease listing with commencement dates, noncancellable terms, options, payment schedules, and classification conclusions, plus every executed agreement, amendment, side letter, and allowance letter.
  • Completeness evidence. Auditors won’t take the listing at face value. They scan AP vendor detail and expense accounts for recurring payments, analyze rent expense fluctuations, tie the fixed asset register to agreements, and read sampled vendor contracts hunting for lease components.
  • A discount rate memo with source data attached. The dated Treasury curve for the risk-free election, or a documented rate build-up covering all four glossary qualifiers.
  • Schedules that reconcile to the general ledger and to the ASC 842-20-50-6 maturity analysis, with classification memos on ASC 842-10-25-2 criteria (c) and (d), lease term memos under ASC 842-10-30-1 and 30-2, and every policy election written down with its asset classes.

Now the correction most private companies need. There’s no broad private-company disclosure relief in Topic 842. Nonpublic entities carry substantially the same ASC 842-20-50 package: ASC 842-20-50-3 for the nature of leases and how the discount rate was determined, ASC 842-20-50-4 for the cost components and weighted-average term and rate, ASC 842-20-50-6 for the undiscounted maturity analysis, ASC 842-20-50-8 and 50-9 for the short-term and component elections, and ASC 842-20-50-10 for the risk-free election. Deloitte’s summary of SEC staff feedback on ASC 842 disclosures flags the recurring misses, and they translate straight to private-company audits.

Then run the covenant math before the first reporting date, not after. Pull every credit agreement and read the definitions of Indebtedness, Capital Lease Obligations, and Tangible Net Worth. Agreements written before 2019 often fix GAAP as of the closing date. Newer ones frequently don’t. Compute the pro forma ratios with the new liability in, and negotiate while you still have room. This is the same preparation discipline that makes audit preparation a data pull, and it belongs on the same timeline as any cash-to-accrual conversion work.
